Trend Following

The trend is your friend — until it ends.

What Is Trend Following?

Trend following is a trading strategy that involves identifying the direction of the market trend and trading in that direction. In an uptrend, trend followers buy. In a downtrend, they sell. The idea is to capture the bulk of a trend movement rather than predict exact tops or bottoms.

How It Works

Trend followers use moving averages (EMA 20, 50, 200) to identify trend direction. When the short EMA is above the long EMA, the trend is up. When it is below, the trend is down. The 200 EMA is a key level — price above it suggests a bull market, below it suggests a bear market. Trend followers enter in the direction of the trend when momentum confirms.

Example

If EMA 20 is above EMA 50, which is above EMA 200, and price is above all three, the trend is strongly bullish. A trend follower might buy on a pullback to EMA 20 or EMA 50, with a stop-loss below the EMA. They would hold the position until the trend shows signs of reversing.

Common Mistakes

Common mistakes include: fighting the trend (trying to pick tops/bottoms), entering too late (after the trend is exhausted), and not using stop-losses. Trend following works best when you enter early in the trend and exit when the trend changes.

Risk Considerations

Trends can end suddenly. Trend following can result in losses during ranging or choppy markets, as multiple false signals may occur. Always use stop-loss orders and consider market conditions — trend following works best in trending markets.
